CBC Governor Highlights Resilience and Challenges of Cypriot Economy Amid Inflation Concerns

Nicosia:The Cypriot economy continues to show remarkable resilience in the face of ongoing geopolitical uncertainties, according to Central Bank of Cyprus (CBC) Governor Christodoulos Patsalides. Despite this resilience, he emphasized that the risks to the inflation outlook remain tilted upwards, necessitating continued vigilance and close monitoring of developments.

According to Cyprus News Agency, the European Central Bank's (ECB) Governing Council decided in its recent meeting to maintain key interest rates at their current levels. This decision comes amid persistent geopolitical tensions and inflationary pressures linked to the energy shock. Inflation in the euro area increased to 3.8% in September, primarily driven by higher energy prices, particularly petroleum products.

Patsalides noted that financial conditions have tightened due to previous policy rate increases and a significant rise in long-term sovereign bond yields, effectively containing the pass-through of energy-related inflationary pressures to the broader economy. Although indirect effects of the energy shock have been limited, second-round effects have yet to emerge, as seen in recent wage indicator developments. Inflation expectations remain broadly contained.

Regarding the euro area, economic activity continues to display resilience. However, elevated uncertainty and restrictive financing conditions are expected to impact growth in the future. The ECB remains committed to returning inflation to its medium-term target of 2%.

In Cyprus, inflation reached 5.2% in September, driven by a 21% increase in energy prices and a 7.1% rise in services inflation. Core inflation, excluding energy and food prices, eased to 3.9% from 4.5% in August, indicating a reduction in underlying inflationary pressures. Despite this, Patsalides highlighted the need for vigilance due to the ongoing risks to the inflation outlook.

The Governor underscored the resilience of the Cypriot economy, supported by robust domestic demand, favorable labor market conditions, and sound public finances. The strong labor market and high employment levels bolster household disposable income, maintaining private consumption as a key economic driver. This resilience provides the government with the fiscal flexibility to introduce targeted support measures for vulnerable groups without overburdening public finances.

The banking sector's strong performance, marked by high levels of capital adequacy and liquidity, reinforces financial stability and supports economic activity. Additionally, the diversification of the economy's productive base, driven by sectors like information and communication technologies, enhances its ability to withstand external shocks.

Recent sovereign credit-rating upgrades have further strengthened Cyprus' attractiveness as an investment destination, supporting foreign capital inflows and economic growth prospects. Patsalides concluded by stressing the importance of prudent economic policies to shield the economy from inflation effects, emphasizing the need for a comprehensive and disciplined policy approach amid global economic threats.
